The Core Model

A bank is a financial intermediary. It collects money from savers and lends it to borrowers. The funds are from:

Savings accounts

Current accounts

Fixed deposits

It pays depositors a modest rate, and lends at a higher one. This is done by keeping the difference to cover staff, branches, technology, bad loans and tax.

RBI’s rate dashboard (July 2026) listed

A savings deposit rate of 2.50%

Term deposit rates of 6.00% to 6.75% above one year

An overnight MCLR of 7.80% to 8.00%

An illustrative spread looks like this:

Item

Illustrative rate

Role

Interest paid on deposits

6.5%

Cost of funds

Interest earned on loans

9.0%

Main revenue

Gross interest spread

2.5%

Before expenses

Expenses, provisions, tax

Deducted

Costs and risk

Net profit

What remains

Final earnings

Interest Income

Interest income is the largest source of bank income. It comes from

home loans

vehicle loans

personal loans

MSME loans

credit cards

overdrafts

government securities

It is usually the biggest slice of a bank’s income. This is exactly why lending growth matters so much. Secured loans like home loans carry lower rates because collateral protects the lender. Whereas, unsecured personal loans and cards charge more.

RBI’s June 2026 report notes that banks have leaned into higher-yielding MSME and retail loans. This helped protect margins even as low-cost CASA deposits lost share.

What are Net Interest Income and Net Interest Margin?

Net interest income (NII) = interest earned − interest paid.

If a bank earns ₹1,000 crore and pays ₹600 crore on deposits and borrowings, its NII is ₹400 crore.

Net interest margin (NIM) expresses that income as a percentage of interest-earning assets. It varies by bank type.

In Q2 FY26, private banks reported about 3.87% and state-owned banks about 2.71%, per Business Standard’s analysis of bank data.

How much Interest does a Borrower Actually Pay?

Consider an illustrative ₹10 lakh loan at 9% a year:

Loan tenure

Approx. monthly EMI

Approx. total interest

10 years

₹12,668

₹5.20 lakh

20 years

₹8,997

₹11.59 lakh

A longer tenure lowers the EMI but more than doubles the interest.

What does the Repo Rate Hike Mean for Banks?

On 7 October 2026, the RBI raised the repo rate by 25 basis points to 5.50%, its first increase since February 2023, and moved to a “calibrated tightening” stance.

Repo-linked loans reprice upward quickly while deposit rates adjust more slowly.
